DEALTALK-Engineering firms find it hard to bridge M&A chasm

SAN FRANCISCO, May 18 (Reuters) - Engineers, who are often proud of their calm, logical approach to big challenges, can find themselves flummoxed when it comes to stitching their companies together, despite the benefits that additional scale and skills bring.

A wave of government-backed infrastructure investment is coming, but valuations in the U.S. engineering and construction sector are down amid uncertainty about private-sector projects with credit so tight, meaning a case for mergers can be made.

Executives in the industry say the main hurdle in merging their companies is the very nature of what makes them valuable -- their people, and the planned projects in the backlog.

"Typically the companies that are the cheapest, or look the most acquirable, are the ones who have the most screwed-up backlog and are afraid to let you in there," said Will Gabrielski, analyst at Broadpoint AmTech.

"There's no such thing as a hostile takeover in this space because you need the seller to be willing to open up their books and really let you get in there and scrub that backlog," he added. "And that doesn't happen that often."

Privately held Bechtel, the sector's U.S. leader in terms of revenue, expects some consolidation among rivals, if only smaller buyouts to plug holes in the services they offer.

"I'm sure that some of the public competition are looking at opportunities to round out their portfolio," Peter Dawson, Bechtel's chief financial officer, told Reuters in a recent interview. "They were overvalued and now they're undervalued."

As for Bechtel itself, the San Francisco-based company won't rule out targeted acquisitions of technologies, though anything beyond that just seems too hazardous.

"We know how hard it is to estimate projects that we bid and run ourselves," Dawson said. "So valuing other people's backlog would always be a challenge."

Rival Fluor Corp (FLR.N) can see "bargains" out there, but must weigh that against the advantage of financial flexibility, said Stephen Dobbs, senior group president of the Irving, Texas-based company's industrial and infrastructure group.

"The difficulty before in our market was that we thought potential targets were overpriced," Dobbs told the Reuters Infrastructure Summit this month. "Now we're going to think about ... whether it's a good deal to keep the $2 billion in the bank, or whether it's time to go buy some bargains."

Fluor is the sector's largest publicly traded U.S. company, and Dobbs said size is an advantage when bidding for contracts or working with partners because it gives others confidence.

PEOPLE POWER

A push to add skilled staff or tap new markets also drives deals in the sector. In a typical one, AECOM Technology Corp (ACM.N) announced this month its purchase of Britain's Savant, and the Los Angeles-based company highlighted Savant's strength in Russia and Eastern Europe -- as well as its 600 employees.

Finding engineers is a perpetual problem, particularly given how few now emerge from U.S. universities, though acquiring talent through takeovers is far from ideal, according to William Utt, CEO of Houston-based KBR Inc (KBR.N).

"Big acquisitions in services businesses have a lot of risk because the assets you buy go home at night," he told Reuters.

He also did not expect big combinations among rivals, and certainly not any involving much cash, despite the lower valuations. "Stock-for-stock deals are probably a good way of going," he said.

The industry's last "transformational" acquisition, as URS Corp (URS.N) CEO Martin Koffel calls them, came in 2007 when URS paid a mix of cash and shares worth nearly $3 billion for Washington Group International Inc.

That takeover is paying off by helping the San Francisco-based company win a series of new projects, Koffel said on a call last Thursday to discuss its solid first-quarter results, and he promised more, smaller deals were on the way.

"We have actually added to our M&A capacity internally, so I think you might be hearing more from us later in the year about the smaller add-ons," Koffel said. "And we always have an appetite for something opportunistic that would add some dramatic increase in value for our shareholders."

Broadpoint's Gabrielski, who believes URS is in the market for a $500 million to $700 million deal, noted Tetra Tech Inc (TTEK.O) and Jacobs Engineering Corp (JEC.N), both out of Pasadena, California, are also very acquisitive, targeting a third of their annual growth through bolt-on takeovers.

Looking abroad, while Europe is always on the radar screen for many U.S. engineering companies, Gabrielski said Asia remains a "tough market to crack" because you usually need partners in any infrastructure deal. (Reporting by Braden Reddall, editing by Gerald E. McCormick)
